An easy way to pay the income tax is by having taxes withheld from your unemployment benefits. Generally, you can set up withholding when you file for unemployment, just the same way you would set up withholding from your paycheck when you start a new job. That way, you dont ever see the money, and you dont have to worry about coming up with the cash when tax time arrives.

However, 2020 was different. One of the provisions of the American Rescue Plan, enacted on March 11, 2021 to help stimulate the economy after the COVID-19-induced economic disruption, excluded federal income taxes on unemployment insurance benefits paid out in 2020. That includes all the various extended unemployment insurance packages that Congress passed to help people whod lost their jobs due to COVID-19, such as the Pandemic Unemployment Assistance , Pandemic Emergency Unemployment Compensation , or Extended Benefits , .

Whats more, if your spouse also received unemployment insurance benefits, they were eligible for the $10,200 exclusion as well, according to the Internal Revenue Service .

There were a couple of provisos. If your adjusted gross income for 2020 was over $150,000, the unemployment insurance tax exclusion didnt apply. And you and your spouse, if you have one, did need to pay taxes on your unemployment benefits for amounts over $10,200.

How To Check Your Irs Transcript For Clues About Your Refund

The IRS says eligible individuals shouldve received Form 1099-G from their state unemployment agency showing in Box 1 the total unemployment compensation paid in 2020. Some states may issue separate forms depending on the jobless benefits for example, if you received federal pandemic unemployment assistance, or PUA.

One way to know if a refund has been issued is to wait for the letter that the IRS is sending taxpayers whose returns are corrected. Those letters, issued within 30 days of the adjustment, will tell you if it resulted in a refund or if it was used to offset debt. The IRS says not to call the agency.

Unemployment Federal Tax Break

Last year, the American Rescue Plan, gave a federal tax break on unemployment benefits. For Tax Year 2020 , you didnt have to pay federal tax on the first $10,200 of your unemployment benefits if your adjusted gross income is less than $150,000 in 2020. The $150,000 income limit is the same whether you are filing single or married.

For paper filers, the IRS published instructions on how to claim the unemployment tax break: New Exclusion of up to $10,200 of Unemployment Compensation. For online filers, the IRS has stated that tax software companies have updated their systems to reflect the unemployment federal tax break. If you file your taxes online and havent filed for 2020 yet, you may want to make sure your tax software is updated before filing your tax return.

In addition, remember that this is a federal tax break, which means that you may still have to pay state taxes on your unemployment benefits. You can read Kiplingers State-by-State Guide on Unemployment Benefits to see if your state gives a state tax break on your unemployment benefits.

If your state decided to give you a state tax break and you already filed your state return, you should check to see if you are newly eligible for any state tax credits.

Irs To Recalculate Taxes On Unemployment Benefits Refunds To Start In May

  • IRS Statements and Announcements
  • IR-2021-71, March 31, 2021

WASHINGTON To help taxpayers, the Internal Revenue Service announced today that it will take steps to automatically refund money this spring and summer to people who filed their tax return reporting unemployment compensation before the recent changes made by the American Rescue Plan.

The legislation, signed on March 11, allows taxpayers who earned less than $150,000 in modified adjusted gross income to exclude unemployment compensation up to $20,400 if married filing jointly and $10,200 for all other eligible taxpayers. The legislation excludes only 2020 unemployment benefits from taxes.

Because the change occurred after some people filed their taxes, the IRS will take steps in the spring and summer to make the appropriate change to their return, which may result in a refund. The first refunds are expected to be made in May and will continue into the summer.

For those taxpayers who already have filed and figured their tax based on the full amount of unemployment compensation, the IRS will determine the correct taxable amount of unemployment compensation and tax. Any resulting overpayment of tax will be either refunded or applied to other outstanding taxes owed.

There is no need for taxpayers to file an amended return unless the calculations make the taxpayer newly eligible for additional federal credits and deductions not already included on the original tax return.

Unemployment Taxes At The Federal Level

Explained: How To Report Unemployment on Taxes

At the federal level, unemployment benefits are counted as part of your income, along with your wages, salaries, bonuses, etc. and taxed according to your federal income tax bracket.

With most income, like wages, taxes are pay-as-you-go. With wages, you are expected to pay taxes on your income as you earn it. As an employee, part of your paycheck is usually automatically deducted to pay your federal income and Social Security taxes. Unlike wages, federal income taxes are not automatically withheld on unemployment benefits.

You are responsible for paying taxes on your unemployment benefits. You can request to have federal taxes withheld, make quarterly estimated tax payments, or pay the tax in full when it is due.

You can have income tax withheld from your unemployment benefits, so you dont have to pay it all at once when you file your tax returnbut it wont happen automatically. You must complete and submit Form W-4V to the authority paying your benefits. Withheld amounts appear in box 4 of your Form 1099-G.

You can have federal taxes withheld from your benefits, but it is limited to 10% of each payment. This may not be enough to adequately cover taxes on the benefits you received. If youve returned to work, you can opt to have extra tax withheld from your paychecks through the end of the year to help cover taxes owed on your unemployment benefits as well as your regular pay.

Your other option is to make advance estimated quarterly payments of any tax you think you might owe on your benefits. You have until Jan. 15 to make estimated tax payments on any benefits you receive between September and December of the prior tax year. In fact, you must do so if sufficient tax wasnt withheld from your unemployment benefit payments. You could be charged a tax penalty if you dont pay as you go through either additional withholding or estimated payments during the tax year.

The tax you owe on your unemployment benefits might be minimal, depending on how much you received. This is because unemployment doesn’t replace 100% of your previously earned compensation.

Should I File An Amended Return

Although the IRS says there’s no need to file an amended return, some early filers may still need to, especially if their recalculated AGI makes them eligible for additional federal credits and deductions not already included on their original tax return.

The IRS, for example, can adjust returns for those taxpayers who claimed the earned income tax credit and, because the exemption changed their income level, may now be eligible for an increase in the tax credit amount which may result in a larger refund. That said, most taxpayers will need to file an amended return if they didn’t originally claim the tax credit, or other credits like the additional child tax credit, but now are eligible because the exclusion changed their income, according to the IRS.

    Victims Of Unemployment Fraud

Whenever the government starts sending checks, criminals will try to get their hands on some of that money. That’s certainly the case with the unemployment compensation tax refunds. The good news is that you won’t be punished if a crook uses your name and personal information to steal a tax refund from Uncle Sam.

So, for example, if you received an incorrect Form 1099-G for unemployment benefits that you didn’t receive, the IRS won’t adjust your tax return to add the unemployment compensation to your taxable income. You should still report the fraud to the state workforce agency that issued the incorrect form, though.

How Taxes On Unemployment Benefits Work

You should receive a Form 1099-G from your state or the payor of your unemployment benefits early in 2022 for the unemployment income you received in 2021. The full amount of your benefits should appear in box 1 of the form. The IRS will receive a copy of your Form 1099-G as well, so it will know how much you received. You dont have to include the form when you file your federal return, but you do if your state requires it.

Unemployment benefits arent subject to Medicare or Social Security taxes, only income tax. This may help reduce your overall tax burden in the year you claim them.

When youre ready to file your tax return for 2021, write the amount stated in box 1 of your Form 1099-G on line 7 of Schedule 1, Additional Income and Adjustments to Income. You must file Schedule 1 with your Form 1040 or 1040-SR tax return. Line 7 is clearly labeled, Unemployment compensation. The total amount from the Additional Income section of Schedule 1, line 10, is then entered on line 8 of your tax return.

You must report your unemployment benefits on your tax return even if you dont receive a Form 1099-G. Go to your states website if you didn’t receive one and think you should havesome states may not mail out paper versions of the form. The form is usually available electronically, but you can also call your state unemployment office.

Reporting and investigating an incorrect or fraudulent Form 1099-G in your name will probably slow down the processing of your tax return.
