    The IRS views unemployment compensation as income, and it generally taxes it accordingly. You can elect to have federal income tax withheld from your unemployment compensation benefits, much like income tax would be withheld from a regular paycheck.

    Unfortunately, you don’t have a choice as to how much you want to be withheld. Federal income tax is withheld from unemployment benefits at a flat rate of 10%. Depending on the number of dependents you have, this might be more or less than what an employer would have withheld from your pay.

    You can use Form W-4V, Voluntary Withholding Request, to have taxes withheld from your benefits. Complete the form and give it to your unemployment office.

    WASHINGTON With millions of Americans now receiving taxable unemployment compensation, many of them for the first time, the Internal Revenue Service today reminded people receiving unemployment compensation that they can have tax withheld from their benefits now to help avoid owing taxes on this income when they file their federal income tax return next year.

    Withholding is voluntary. Federal law allows any recipient to choose to have a flat 10% withheld from their benefits to cover part or all of their tax liability. To do that, fill out Form W-4V, Voluntary Withholding Request, and give it to the agency paying the benefits. Don’t send it to the IRS. If the payor has its own withholding request form, use it instead.

    If a recipient doesn’t choose withholding, or if withholding is not enough, they can make quarterly estimated tax payments instead. The payment for the first two quarters of 2020 was due on July 15. Third and fourth quarter payments are due on September 15, 2020, and January 15, 2021, respectively.     Your unemployment qualifies as taxable income subject to federal and state taxes, depending on where you live. In some states like Florida, Alaska, Nevada, South Dakota, Wyoming, Texas and Washington, residents do not have state income taxes. And in others like Arkansas, they do not collect tax on unemployment income for the 2020 and 2021 tax years.

    While you might have to pay federal and state taxes, the government deems you do not have to pay Social Security or Medicare taxes. It also instituted exclusions during COVID-19 to help people minimize their tax liability if they had to take unemployment benefits.

    When youre out of work, unemployment benefits can help keep you going financially hopefully until you can find another job.

    Unemployment benefits can come from multiple sources, including the following:

    • The Federal Unemployment Trust Fund
    • State unemployment insurance
    • A company-financed fund
    • A private fund to which you voluntarily contributed

    Generally, unemployment income is taxable as income at the federal level and may be at the state level, too, depending on where you live. But if you receive unemployment benefits from a private fund that you voluntarily contribute to, its only federally taxable if the benefits you receive exceed the amount you paid into the fund.

    In addition to paying tax on unemployment benefits, if you worked part of the year before losing your job, you may also be responsible for paying federal income tax on those wages, as well.

    Typically, employers withhold federal and state taxes from wages, based on how much you earned and information you provided on your W-4 form. Whether you owe any additional tax on those wages will depend on the selection you made on your W-4 form and whether your former employer withheld enough federal income tax from your paycheck. If they took out too little, you could owe taxes on that income when you file your returns.

    If you do end up owing the government money and cant pay your taxes on time, the IRS offers several payment plan options that can help you.

    But be aware that not paying the full amount you owe by the filing deadline will mean youll pay interest and possibly penalties on the unpaid amount even if you arrange a payment plan with the IRS.

    Although the state of New Jersey does not tax Unemployment Insurance benefits, they are subject to federal income taxes.     Income Taxes on Unemployment Benefits for the tax year 2021 as of to date will not have the same tax break than in 2020. In 2020, the United States saw record numbers of Americans go jobless due to the COVID-19 Pandemic. Millions of Americans received unemployment benefits in 2020. On March 11, 2021, the American Rescue Plan legislation was passed to provide an additional round of relief to those affected by the pandemic. Contained in that legislation was a federal tax exemption for the first $10,200 of unemployment benefits received by a taxpayer, provided that modified adjusted gross income for the year was under $150,000. In our area, both Kansas and Missouri adopted the federal exemption, so the first $10,200 of unemployment benefits received in 2020 were exempt from state taxes in both Kansas and Missouri.

    Unfortunately, the American Rescue Plan was not passed into law until after millions of tax returns had already been filed. The IRS has begun to issue refunds to those taxpayers who filed their tax returns before the tax exemption went into effect, but you may want to file an amended tax return for 2020 if you didnt claim the exemption and paid taxes on the first $10,200 of unemployment benefits received in 2020, and you still havent received a refund from either the IRS or the Kansas or Missouri Departments of Revenue.

    Most taxpayers need not take any action and there is no need to call the IRS.

    However, if, because of the excluded unemployment compensation, taxpayers are now eligible for deductions or credits not claimed on the original return , they should file a Form 1040-X, Amended U.S. Individual Income Tax Return.

    You Could Get A Hefty Tax Refund This Year

    On the other hand, if youve been having income tax withheld from your pay for a substantial portion of the year already, you may be way ahead on paying taxes for this year.

    In a progressive tax system, such as we have in the U.S., higher levels of income are taxed at much higher rates.

    When your employer takes taxes out of your paycheck, the payroll department calculates your income tax withholding as if you will earn the same amount all year.

    When you get laid off and make far less over the year, you may get a large portion or all of your income tax withheld back as an unemployment tax refund.

    You cant get that over-withheld income tax back until after the end of the year. However, you may be able to make adjustments to minimize your over-withholding, giving you more money to live on now.

    Proactively Set Aside 10%

    If for some reason, you dont want to have your taxes withheld directly from your benefits payments, you can always choose to save a chunk of money on your own to cover the responsibility. For example, you could consider stashing 10% of your weekly benefit into a sinking fund, which is a savings account thats separate from your emergency savings. Sinking funds are designed to be used to save for a specific expense. In this case, its your tax bill. Having a separate fund allows you to know exactly how much money youve saved to specifically cover your tax bill and help to ensure you dont tap it for other purchases.

    Of course, you can simply save 10% of each payment in your regular savings account. But you have to be extra careful not to withdraw too much from that account for other expenses so that you dont risk using up all the money you set aside to cover your tax liability.

If you did not have taxes withheld on a federal level, that exclusion would apply to only the first $10,200 received. Any amount exceeding this will require you to owe taxes. And if you do owe, the IRS sends you a statement for you to settle.

    Conversely, if you had taxes withheld before the American Rescue Plan went into effect, you might receive a refund on the taxes paid. The IRS reviews these on a periodic basis. Provided you do not have any other taxes owed to them, they will issue you a refund.

    Most Don’t Have To File An Amended Return

    Most taxpayers don’t need to file an amended return to claim the exemption. If the IRS determines you are owed a refund on the unemployment tax break, it will automatically correct your return and send a refund without any additional action from your end.

    The only reason to file an amended return is if the calculations now make you eligible for additional federal credits and deductions not already included on your original tax return, like the Additional Child Tax Credit or the Earned Income Tax Credit. The IRS said it will be sending notices in November and December to people who didn’t claim the Earned Income Tax Credit or the Additional Child Tax Credit but may now be eligible for them.

    If you think you’re now eligible for deductions or credits based on an adjustment, the most recent IRS release has a list of people who should file an amended return.
