The COVID-19 pandemic has disrupted many parts of our lives. But theres one annual ritual you still cant escape: paying your taxes.

For millions of Californians, this years tax return will include a less common form of income unemployment benefits.

Taxes can be confusing even in the best of times. And only more so if you spent last year in-and-out of work, collecting income from multiple sources, including Californias unemployment agency.

Weve put some common questions about unemployment benefits to tax experts in Los Angeles. Hopefully these answers will make filing a bit easier after a tough year.

Wait I have to pay taxes on my unemployment benefits?

Yes, unemployment benefits are taxable. This can understandably come as a shock to those who find the whole unemployment system confusing. But unemployment checks are considered income, and youll have to report that money when you file.

But theres good news if you live in California. Of all the states that levy a state income tax, only a handful exclude unemployment benefits, and California is one of them. However, federal income tax still applies.

How much you owe will depend on how much income you collected last year from unemployment, W2 employment, freelancing, investments, etc. and what tax bracket you fall under based on that income.

We will mail a paper copy of your 1099-G to the address we had on file for you on December 31, 2021.

We will start to mail out 1099-Gs in mid-January and will complete all mailings by January 31, 2022.

It is too late to change your address for the 1099-G mailing, but you can access your 1099-G online.

State Income Taxes On Unemployment Compensation

You may also need to pay state income taxes on your unemployment benefits. This is another tricky area because each state has different rules. Some states dont have a state-level income tax, and others dont tax unemployment benefits. Some tax unemployment benefits in full, and others impose taxes on only a portion of benefits.

If you live in one of the eight states that dont have a state income tax , you dont have to worry about paying state income taxes on your benefits. New Hampshire residents are also in the clear because the state only taxes interest and dividend income.

California, New Jersey, Pennsylvania and Virginia dont tax unemployment benefits, so residents in those states dont have to worry about state-level withholding, either.

If you live in any of the other 37 states or the District of Columbia, check with your tax advisor or your states tax agency to find out how unemployment benefits are taxed. Those states should allow you to set up state withholding online when you apply for unemployment or at any point while you are receiving benefits.

Special Rule For Unemployment Compensation Received In Tax Year 2020 Only

The American Rescue Plan Act of 2021 authorizes individual taxpayers to exclude up to $10,200 of unemployment compensation they received in tax year 2020 only. In the case of married individuals filing a joint Form 1040 or 1040-SR, this exclusion is up to $10,200 per spouse. To qualify for this exclusion, your tax year 2020 adjusted gross income must be less than $150,000. This threshold applies to all filing statuses and it doesnt double to $300,000 if you were married and file a joint return. Any unemployment compensation in excess of $10,200 is taxable income that must be included on your 2020 tax return.

If you had any unemployment income last year, it is subject to taxes and needs to be reported on your 2020 income tax return. In January, those who had unemployment income should have received a Form 1099-G that spells out the amount of money paid out during the year.

Federal income taxes apply to these benefits whether its state unemployment insurance or the pandemic unemployment compensation disbursed under the CARES Act.

The catch is that withholding the appropriate amount of income tax is voluntary. You can opt to have a flat 10% of your benefits withheld to cover the tax liability.

In order to do this, youd have to file Form W-V4 with the state agency administering your unemployment.

You can also choose to make quarterly estimated tax payments to the IRS.

Uncle Sam isnt the only entity seeking a slice of your unemployment income. Most states will tax these benefits, too.

A handful of states Alabama, California, Montana, New Jersey, Pennsylvania and Virginia dont tax these payments. Indiana and Wisconsin offer a partial exclusion of unemployment income, according to Andy Phillips, director at the Tax Institute at H& R Block.

Some states have withholding, and others require it in order to alleviate surprises when tax time comes around, said Jared Walczak, vice president of state projects at the Tax Foundation.

Withholding Taxes From Unemployment Compensation

The IRS views unemployment compensation as income, and it generally taxes it accordingly. You can elect to have federal income tax withheld from your unemployment compensation benefits, much like income tax would be withheld from a regular paycheck.

Unfortunately, you dont have a choice as to how much you want to be withheld. Federal income tax is withheld from unemployment benefits at a flat rate of 10%. Depending on the number of dependents you have, this might be more or less than what an employer would have withheld from your pay.

You can use Form W-4V, Voluntary Withholding Request, to have taxes withheld from your benefits. Complete the form and give it to your unemployment office.

What If I Cant Pay The Tax Owed On Unemployment

Paying taxes on unemployment insurance payments can seem counterintuitive, since most recipients either are out of work or recently have been. This could lead to a situation where you have a tax bill that you canât afford to pay.

In such a case, itâs important that you still file a return. If youâre unable to pay the tax you owe by your original filing due date, the balance is subject to interest and a monthly late payment penalty. Thereâs also a penalty for failure to file a tax return. So try to file on time, whether or not you can afford to pay the full balance due.

If your tax bill is too much for you to pay right now, pay as much as you can to reduce the amount of interest that will accrue. You can also apply to pay the balance in installments, allowing you to make monthly payments. You can request an installment agreement online through the IRS website, by filling out Form 9465, or for help.

The full amount of your benefits should appear in box 1 of the form. The IRS will receive a copy of your Form 1099-G as well, so it will know how much you received. Iii Waiver Of Penalties On Unpaid Taxes On Unemployment Compensation Received In 2020

Except as described in Part II above, unemployment compensation is generally taxable under G.L. c. 62. However, Section 8 of the Act provides for relief from certain penalties with respect to unemployment compensation included in Massachusetts gross income. Section 8 states that, until January 1, 2022, no penalty shall be assessed against a taxpayer solely for failure to remit taxes imposed on unemployment compensation received during the 2020 tax year. This waiver does not apply to unemployment compensation received during the 2021 tax year.

Accordingly, while Section 8 is in effect, penalties pursuant to G.L. c. 62C, § 33 or G.L. c. 62B, § 14 will not accrue on a taxpayers failure to pay any amount of tax solely attributable to 2020 unemployment compensation. If such penalties are assessed by the Department on a taxpayers failure to pay tax on unemployment compensation during this time, the taxpayer should file an appeal through MassTaxConnect , and the Department will abate the penalties. If an amount of tax on unemployment compensation received in 2020 remains unpaid on January 1, 2022, the Department will begin assessing penalties on the failure to remit such taxes.
